Portfolio choice and pricing in illiquid markets

چکیده

This paper studies portfolio choice and pricing in markets in which immediate trading may be impossible. It departs from the literature by removing restrictions on asset holdings, and finds that optimal positions depend significantly and naturally on liquidity: When expected future liquidity is high, agents take more extreme positions, given that they do not have to hold those positions for long when they become undesirable. Consequently, larger trades should be observed in markets with more frequent trading. Liquidity need not affect the price significantly, however, because liquidity has offsetting impacts on different agents’ demands. This result highlights the importance of unrestricted portfolio choice. The paper draws parallels with the transaction-cost literature and clarifies the relationship between the price level and the realized trading frequency in this literature. © 2008 Published by Elsevier Inc. Prices and Portfolio Choices in Financial Markets : Theory , Econometrics , Experiments

Many tests of asset-pricing models address only the pricing predictions, but these pricing predictions rest on portfolio choice predictions that seem obviously wrong. This paper suggests a new approach to asset pricing and portfolio choices based on unobserved heterogeneity. This approach yields the standard pricing conclusions of classical models but is consistent with very different portfolio...

Prices and Portfolio Choices in Financial Markets: Theory and Experiment∗

Most tests of asset pricing models address only the pricing predictions – perhaps because the portfolio choice predictions are obviously wrong. But how can asset-pricing theory be right if the portfolio choice theory on which it rests is wrong? This work builds and observes experimental markets in which risky and riskless assets are traded. Risk aversion is a robust phenomenon in experimental s...

Household Portfolio Choice with Illiquid Assets

The majority of household wealth is held in illiquid forms such as home equity and retirement accounts. This paper presents a theoretical model which derives the optimal portfolio allocation between liquid and illiquid assets. The effect of income uncertainty on portfolio choice behavior is examined in detail. I show that the bulk of household savings can be optimally held in the illiquid form ...

Nonlinear option pricing models for illiquid markets: scaling properties and explicit solutions

Several models for the pricing of derivative securities in illiquid markets are discussed. A typical type of nonlinear partial differential equations arising from these investigation is studied. The scaling properties of these equations are discussed. Explicit solutions for one of the models are obtained and studied.
